Yes, the Internet is necessary to connect with people on other servers. Support.xbox.com gives useful information on connectivity issues, including troubleshooting. A wireless network connection lets you connect your console to Xbox live without using network cables. You need a high-speed Internet connection (cable or DSL, but not satellite and 3G as this may slow performance and increase lagging), a wireless access point or router (compatible types include Belkin and a full list is available on the site) and, for the original Xbox 360 console only, a Wireless Networking Adaptor. This is probably the easiest way to connect your Xbox 360 to your network. You can use a one- or four-port router but you'll need to switch it between your computer and Xbox 360 as you use them. Connect an Ethernet cable to an Ethernet port on your router, and connect the other end of the Ethernet cable to the Ethernet port on the back of your Xbox 360. Switch on your Xbox 360. If you've already created a gamer profile, your Xbox will connect to Xbox LIVE and open the Sportlight tab. If this is the first time you've used your Xbox 360 you'll need to create a gamer profile before you can connect; follow the on-screen instructions to do this. Connect your Wireless adaptor to your Xbox 360 and put the antenna up and from the System Settings screen, choose Network Settings to configure the network. From here, highlight the wireless information block and press A then select Scan for Networks. Select the name (SSID) of your wireless network. If your router isn't broadcasting this, choose Specify Unlisted Network and enter the name. If your network has wireless security, enter your WEP or WPA key. Press Start when you're done. Routers, gateways and bridges marked with Compatible with Windows 7 or Worked with (or Certified for) Windows Vista are Xbox compatible.

Yes you do, but I recommend a high speed broadband connection or the games will  lag online.

Yes you do, I advise you have broadband so your Xbox doesn't lag whilst online.

By using Xbox Live, you can enter into a world of gaming and entertainment online. The basic and most important condition for using Xbox Live is a Broadband connection. You have to have either a cable or DSL broadband connection for playing games online on your Xbox. When getting a broadband connection, you have to make sure that your provider supports online gaming on the Xbox. There are three types of connections you can use for Xbox Live which are Direct Connection,  Router Connection and Internet Connection sharing. You can find more on these here.

No you need an actual broadband/internet connection in your household not just a phone line but as you already have the line ul b able to get the internet very cheap
